Monthly Update May 2016 T he first month of FY16-17 started on a positive note with benchmark Index (Nifty) continue to take northward direction. A sentiment in market has again turned when macro-economic release like inflation and industrial production had beaten analyst’s expectation. The recent released macro-economic releases have no doubt brought some respite to policy makers who are struggling hard to put India on the track recovery. What could add further optimism to the market was the Indian Metrological Department’s (IMD) prediction about monsoon. Indian Metrological Department has a forecast of 106% of Long PeriodAverage (LPA) rainfall this year. In the last two years, Indian economy had witnessed drought. Water reservoir level has fallen and many states are facing actute drought situations. This has impacted economy severally as it has lowered down rural incomes. investment led growth will have a cascading effect on trade globally. IMF has

lowered down the global growth projection from 3.4% to 3.2%, but has maintained

India GDP growth of 7.5% for FY16-17, signaling that despite tepid global scenario,

India continues to keep its pace of economy growth. If the monsoon turns out to be

good then, India’s GDPgrowth estimates should revised.

Back home in India, the Indian economy had witnessed two important events. First is

the passage of Land title bill by Rajasthan. Second is the 100% Foreign Direct

Investment (FDI) in the market place of e-commerce retailing. With Land Title bill

coming into effect, residents living in the State can now seek a certificate of

ownership just by paying nominal fees. All these factor put together will make India

an attractive destination and should bring confidence amongst investor community.

It seems Indian market are now moving towards better days. But, the true picture of

Indian economy should come from September 2016 when monsoon would have

played out. Again all hopes rest on GST; a game changer for economy. If that

happens, Sensex should cross 30000 levels. It seems as if Indian indices are getting

ready for the next bull run.

“Health is a state of complete physical, mental and social well being

and not merely the absence of disease or infirmity” - World Health

Organization. Health insurance is a type of insurance coverage that

pays for medical and surgical expenses that are incurred by the insured.

Health Insurance can either reimburse the insured for medical

Derivative is a security with a price that is dependent upon or derived

from one or more underlying assets. The most common underlying

assets include stocks, bonds, commodities, currencies, interest rates and

market indexes.

Derivatives are the type of investments where an investor does not own

the underlying assets but makes a bet on the direction of price movement

of the underlying asset through an agreement with another party.

There are different type of derivative instruments like swaps, options,

futures and forward contract.

• Swaps – Swap is an agreement between two parties to exchange

sequences of cash flow for a set period of time. The agreement defines

the dates when the cash flows are to be paid and the way in which they

are to be calculated. At the time the contract is initiated at least one of

these series of cash flows is determined by random or uncertain

variables such as interest rates, foreign exchange rate, equity price or

commodity price. The payment can be made on fixed interest rate or

floating interest rate, or the performance of currency, a bond or a stock

index. There are two types of swaps:

Parties exchange a fixed rate for a• Interest rate swaps:

floating rate loan. If one party has a fixed rate loan but floating

liabilities, then the party may enter into a swap contract with

another party and exchange fixed rate or floating rate of

liabilities.

It is a foreign exchange derivative between• Currency Swaps:

two parties/institutions to exchange the principal or interest

payments of a loan in one currency for equivalent amounts in

another currency. It is not required by the law to show this in

company’s balance sheet.

• Options – An option is a financial derivative that represents a contract

sold by one party (option writer) to another party (option holder). The

contract offers the buyer the right, but not the obligation, to buy (call)

or to sell (put) a security or other financial assets at an agreed upon

price during a certain period of time or on a specific date. There are

two types of options:

A call option gives its owner the right to• Call Option:

purchase a given number of shares at a specified price over a

given time period. Let's say HDFC Bank Ltd'sExample:

stock is currently trading at INR 100 per share. Now let's say

an investor purchases one call option contract on HDFC with

a INR 100 strike price and at a price of INR 2.00 per contract.

When the option expires, HDFC Bank Ltd. is trading at INR

105. The call option gives the buyer the right to purchase

shares of HDFC at INR 100 per share and buyer would sell

@ INR 105 per share thus making a profit of INR 5.00 per

share.

A put option gives its owner the right to sell• Put Option:

underlying asset by a certain date at a certain price. Investors

use this option when they expect the stock/index to fall by

the expiry period. Let's say Axis Bank Ltd's stockExample:

is currently trading at INR 100 per share. Now let's say an

investor purchases one put option contract on Axis Bank

with a INR 100 strike price and at a price of INR 2.00 per

contract. When the option expires, HDFC Bank Ltd. is

trading at INR 98. The put option gives the buyer the right to

sell shares of HDFC at INR 100 per share whereas in the

market Axis Bank is trading at INR 98. Thus in this situation

the investor would sell @ INR 100 per share thus investors is

better off by INR 2.00 per share.

• Futures –An exchange traded obligation to buy or sell an asset at an

agreed upon price at a specific future date. The value of contract

changes as the price of underlying asset changes, and most contracts

are settled in cash, rather than in physical exchange of goods at

contract expiration.

• Forwards – A privately negotiated obligation to buy or sell an asset,

usually a foreign currency, at a specific price in future. The contract

size and expiration date can be customized for the portfolio’s

specific needs.

The basic purpose of entering into derivative contract is to hedge

your portfolio risk. In other words we can say portfolio manager

reduces the risk by using derivative contracts.

Nifty10 Yr GOI Yield

• : The sovereign 10 Yr benchmark bond yields remained sticky betweenG-Sec Yield7.41% to 7.46% and ended the month down at 7.44%. Overall, the yield curve hasshifted downwards between Mar-Apr’2016 with long end (≥ 10 Yr) shifting down by~11 bps and shorter end (< 10 yr) shifting down by ~9 bps. This month the downwardshift in yields was homogenous across all maturities from 1Yr to 30Year.

• Yields across major advanced economies have remained nearly stable inGloballyApr’16 but UK observed a hardening of ~23 bps. Euro zone & Japan continue innegative interest rate territory. The Bank of Japan (BoJ) kept its pledge to increase themonetary base at an annual pace of about 80 trillion yen in its last monetary policymeet.Amongst major emerging economies, all but SouthAfrica observed a softeningin yields. South African central bank increased policy rates by 25 bps to 7% to curbinflation.

• growth numbers are still not reflecting the underlyingDomestic Credit & Depositimprovement in incremental credit deployment. Credit & deposit growth stood at10.40% & 10.10% respectively in April'16. On the other hand, Incremental CD ratiostood at 73.75% highlighting better deployment of credit. The impact of liquidityinfusion & new MCLR based lending should be visible in growth number with a lagof 2 or 3 quarters.

Fuel prices still continue to drive inflationsouthward while primary articles prices are reporting inflationary trend. Coreinflation (ex food & energy) moved up from -1.40% to -0.40% in Mar’16 while noncore inflation deflated from -1.60% to -1.63% in Mar’16. Amongst majorsubcategories; Metals, sugarcane & Flowers were the highest positive contributorswhile Diesel, Electricity (Agri) & Minerals were major highest negative contributorsto inflation.

• eased in April 2016 with average daily LAF borrowing ~INRLiquidity conditions36 bn inApr’16 against ~INR 318 bn in Mar’16. InApril 2016, Reserve Bank of Indiaconducted one tranche of bond purchases through open market operations (INR 150bn) as compared to three tranches of OMOs being done in March 2016 (INR 414.09)bn. With RBI coming out with new framework on liquidity framework in lastmonetary policy meet, liquidity conditions may remain softens ahead.

• : In Apr'16, Net State Govt. borrowings stood at INR 92.70 bn (i.e.Fiscal Deficit17.63% up on y-o-y basis). Out of the total budgeted borrowings of INR 6 lakh cr inFY17; INR 3.55 lakh cr is intended to be borrowed in 1st half i.e. ~60% of total.Simultaneously, GOI plans to raise INR 56,500 Crores through disinvestments out ofwhich INR 36,000 Crores will be raised from minority stake sales and remaining INR20,500 Crores will be raised from strategic stake sales.

OutlookGoing forward, with the policy initiatives implemented by RBI in enhancing thebanking liquidity and easing policy transmission through MCLR based lending system –we expect that the long end of the yield curve should soften gradually leading to a normalupward sloping yield curve. With inflation hovering near RBI target zone along with thenew framework on liquidity management, we believe that sovereign bond yields willcontinue to remain in narrow range with downward bias in the near term. Further to this,Indian Metrological Department (IMD) prediction about monsoon (106% of LongPeriod Average) coupled with the new framework on liquidity management shouldmake policy makers to continue with monetary easing going ahead. This should resultinto a further downward shift in overall yield curve. Commercial banks would be underdual stress of NPA disclosures and shrinking margins from policy transmission.Accordingly, to protect margins in interim period - the transmission should take place ina very gradual fashion over the next two quarters with banks restructuring their depositbook simultaneously.

In light of the current scenario, we recommend investors to initiate long position induration funds (Gilt/ Dynamic) with tactical investment strategy. Simultaneously longterm investors should continue core allocation in Accrual/short term funds for yieldenhancement.

respectively. Markets went on an upswing led by strong Service PMI numbers,

IMD’s above average monsoon forecast, better than expected IIP numbers and

benign inflation numbers. Subsequently, a status quo by US FED’s and BOJ’s

continuance of negative interest rate regime led to a 1.6% downward rally and

closed Nifty at 7850. Among sectoral indices, Auto (3.27%), Capital goods

(1.39%), Oil & Gas (3.48%) and Realty (7.26%) ended in green.

• , Industrial production (IIP) grew by 2.00% in Feb'16Amongst domestic macros

after three months of consecutive decline on the back of a high base affect.

Accordingly, the base affect was expected to suppress Feb’16 numbers but a 2%

growth was above expectations led by of Mining (2.40%) and Electricity (5.10%).

Higher growth of consumer durables and basic goods were also some of the positive

numbers in sub-sectors which were encouraging and signalled an uptick in

manufacturing activity.

• , Core sector growth stood at 6.4% in Mar'16Amongst advanced indicators

against 5.71% in Feb'16 with a sharp uptick in Cement, Electricity, Fertilizers and

Refinery products. Accordingly, manufacturing PMI for Mar'16 stood at 52.4

against 51.1 in Feb’16 led by robust new business growth.

• turned net buyers inApril 2016 and poured in INRForeign Institutional Investors

8,415 Crores. In FY16, Domestic Institutional (DII) took a lead over Foreign

Institutional Investors (FII) and invested nearly 4 times to what FII have divested.

Foreign direct investment inflows stood at INR 1,910 bn during (April-December

2015) representing a growth of 50% as against the same period a year ago. Overseas

investors were overweight on Computer, Software and Hardware sector followed

by services sector.

• : India’s trade deficit for the period April-Mar'FY16 stood at US $Trade Deficit

118.45 bn which is lower than the deficit of US $ 137.69 bn during the same period a

year ago.Amongst principal trade commodities- Chemicals, Minerals & Petroleum

products saw imports volume declining at a higher pace than their exports. On the

other hand, Jewellery, Transport equipments, base Metals and Agri products saw a

decline in export volumes higher than imports – which is deterrent for the economy.

For ex - Gems & Jewelry (~15% weight in trade) imports were down by ~2.16% and

Exports were down by 5.57% during Apr-Feb’2016.

• , amongst advanced economies, US economy expanded by 0.5% (Q1-Globally

2016) lower than market expectations. It is the weakest performance since (Q1-

2014) when the economy contracted 0.9% as consumer spending slowed. Amongst

EMEs, Chinese economy expanded 1.1% (1Q-2016) slowing from 1.5% registered

in the previous month. It is the weakest figure since data collection began in 2010.

Outlook:Post Union Budget, Indian indices have rallied by ~14% which also coincides with the

rally in other Global markets. The rally in domestic indices was more fundamentally

led with valuations ticking at historical lows and macros reflecting a robust trajectory

ahead. Going forward, the Rainfall projection at 106% of LPAby IMD and its expected

impact on inflation trajectory may trigger RBI for another round of policy easing.

However, the concerns remain alive from the spatial distribution of monsoon, and

Inflation over metals & protein items. Going forward, we expect IIP growth numbers

for Mar’16 to be robust on account seasonal factors validated on historical data basis.

Internationally, US FED maintaining its stance adds support to market sentiments

while China’s grows fears could be a cause of concern.
