Equity Markets Round Up: September 2019

• IndianequitymarketsralliedinSeptember,andMSCIIndia(USD)indexoutperformedtheMSCIEM(USD)indexby1.85%duringthemonth.TheNiftyIndexwasup4.12%duringthemonth.Theperformanceofthemarketswasbroadbasedwiththemidcapandsmallcapindicesalsodoingwell,andinfactoutperformingthelargecapindices.Theupmovewasdrivenbythesharpcutsintaxratesthatthegovernmentannouncedforcorporates(to25%includingsurchargeetc.forallcorporates)withfurtherlowertaxrates(17%includingsurchargeetc.)forcorporateswhosetupnewcompaniesformanufacturing.ThesecutsbringtaxratesinIndiainlinewithmostcountriesinAsia-Pacific.ThetaxcutsareacontinuationoftheearlierstepsthatthegovernmenthadtakeninAugust/earlySeptembertoimproveeaseofdoingbusiness.Somespecificsectorswhichwereprovidedhelpwereautomobiles(increaseddepreciationallowed), infrastructure(expeditingdelayedpayments),manufacturing(automaticpermissionfor100%FDIincontractmanufacturing),exports(newprioritysectorlendingnormsforexportsetc.),housing(providelastmilefundingforcompletionofongoinghousingprojects)etc.However,theimpactofthetaxcutsonrevivingeconomicgrowthwillbelagged,asthesemeasureshelponthesupplyside,whilethedemandsideremainsaconcern.

• Autosalesremainweak,thoughSeptembervolumenumbershaveshownsequentialimprovementoverAugust.Consumerdemandcurrently remains tepid, thoughearly indicationsare that the festival seasonhasbegunona slightlybrighternote.Permediareports,thefestivalseasonsalesannouncedbyacoupleoflargeonlinemarketplaceshavehadaverygoodresponse,especiallyfromTier2/3towns.However,lookingatdatapointsforJuly-September(autosales,growthincredittoindustry,railwayfreighttraffic,exportnumbers)theGDPgrowthnumbersforQ2,FY20maynotbeverymuchbetterthanthatforQ1.

• Intermsofflows,FPIflowsturnedpositiveforIndiainSeptemberaftermeaningfuloutflowsinJulyandAugust.AccordingtoJPMorgandata,monthtodateflowsintoEMequity(tillSep25)werenegativeatUSD3BN.However,thiswasanimprovementoveroutflowsof19.3BNinthepreviousmonth.

• Globally,theUSFedcutratesby25bpsatitsSeptembermeetingandsaidthatfutureactionswouldbedatadependent.TheECBalsodeliveredsubstantialmonetaryeasingbycuttingitspolicyrateandreintroducingQE(assetpurchasesofEUR20BNamonthfromNovember,withnospecifiedenddate).

Equity Market Outlook

• ThetaxcutsareexpectedtoimpacttheNiftyearningsEarningsforFY20willlikelybebelowinitialexpectationsgiventhecurrentweakness indemand (both indomesticdemandand inexports) and lowerthanexpectedprofitgrowthfrombanks.However,thevaluationsformarketsareinlinewithlongtermaverages.Also,valuationsforequityrelativetothesovereignyieldarefairlyattractive.

• Thepositivesforthemarketarelowoilprices,cheapercostoffunds,agoodmonsoon(thoughsomeareashavealsobeenimpactedbyfloods),multipleeffortsbythegovernmenttorevivethebusinesssentiment,andseriousmovesbythegovernmenttoprivatizesomeofitsassets.Neartermrisksareeventrisksontheglobalgeopoliticalfront,negativesurprisesonstressedassetswithbanks/NBFCs,consumerdemandcontinuingto remainweakandpotential rise in interest rates ifthere isasharp rise ingovernmentborrowing.

Fixed Income Market Update: September 2019• Duringthemonthwesawyieldsriseacrossgiltsandcorporatebondsduetofiscalworries,flareupinoilprices,riseinglobal

bondyieldsandtaxcutsbygovernment.TbillyieldssoftenedonbackofamplebankingsystemliquidityandexpectationsoffurtherratecutinOctober.CDandCPyieldsroseduetoredemptionsandmuteddemandbymutualfunds.

• ThemaineventforthedebtmarketwastheannouncementsbytheFMon20thSeptentailingsubstantialchangestoinIndia’scorporatetaxstructure.Asfarasthedebtmarketisconcerned,themainimpactwouldbeonthefiscal.TheFMindicatedthatthetaxcutmeasureswouldentailataxrevenuelossofRs1.45lakhcrores(0.7%ofGDP).Ofthis,0.45%ofGDPmayaccruetothecentralgovernment,andtheresttothestates.Thusthecentralgovernmentfiscaldeficitbudgetedestimateof3.3%islikelytobebreached.Statefinancescouldalsocomeundersomepressure.Giltyieldsrosesharplyonthenews.Bondyieldsandmoneymarketratesalsorosethoughtheimpactherewaslesser.HowevertheFMlaterindicatedthatsoareviewofthefiscal deficit target will be done closer to February 2020 and government sources also indicated that Sovereign Bond Issuance maybeundertaken.Thesecommentshelpedtostemthecontinuousfallinprices

• RealGDPgrowthforthequarterApriltoJune2019cameinat5%,muchlowerthananalysts’forecasts.Privateconsumptiondemandwashithard,investmentremainslacklustre,andexportgrowthhasslowed.Theslowdownispartlycyclicalandpartlystructural.OverpastoneyeartheNBFCcrisiswhichstartedwithIL&FSandweakeningglobalgrowthhavebeentwoofthemaincyclicalfactors.

• Towardstheendofthemonth,RBIreleasedthemuchawaitedreportoftheInternalWorkingGroupwhoweretaskedwithdoingareviewoftheLiquidityFramework.keyrecommendationsisasfollows:

o The current liquidity management framework should largely continue in its present form- a corridor system with the call money rate as the target rate. The framework should beflexible.While the corridor systemwould normally require thesystemliquiditytobeinasmalldeficit,iffinancialconditionswarrantasituationofliquiditysurplus,theframeworkshouldbeadaptable.
