ELLIOTT WAVE THEORY IS BASED ON THE

hypothesis that stock prices move due tothe combined, fluctuating optimism and

pessimism of all market participants. Suchswings in the participants’ sentiment make stockprices move in certain repetitive patterns, ortrends. Elliott Wave Theory places these trends in two categories as follows:

Wave 2 is a sell-off once Wave 1 is over. Wave 2never goes below the starting point of Wave 1.

Characteristics of the Dominant Trend When

Markets are Declining

Wave 1 is usually a weak correction. Wave 2 indicates a strong pullback rally but

it never rises beyond the starting point ofWave 1.

Wave 3 is a strong down move as most

market participants are now convinced aboutthe trend of the price move.

Wave 4 is clearly a pullback. Wave 5 is the last wave of the dominant

trend, after which the market bottoms outand thereafter enters a new phase.

CORRECTIVE TREND — 3-WAVE PATTERN:

The corrective trend is basically a move againstthe direction of the dominant trend. It’s a 3-wave pattern, as follows: In rising markets when the dominant trend

is up, the corrective trend is a 3-wave patternin the downward direction;

In falling markets when the main dominantis down, the corrective trend is a 3-wavepattern in the upward direction.

Characteristics of a Corrective Trend When

Markets are Rising

Wave A is the beginning of a new bearmarket. The fundamental news is, however,still positive and few people are ready toaccept the fact that market will now decline.

Wave B is basically a small pullback rallywhich gives the impression that the upmovehas resumed after a break and that the bullrun is intact. Usually, prices fail to make newhighs and, typically, the volume during WaveB is lower than that during Wave A.

Wave C: In Wave C, the price again startsdeclining and the volume also picks up. It’sduring Wave C that everyone realises thatthe market decline is likely to continue andso the number of market participation onthe sell side increases.Figure 3 illustrates a 3-wave downward

corrective pattern.Here, after a market rally in a basic 5-wave

sequence, a market top is made and the market

thereafter enters a new phase, namely the 3-wave downward corrective phase illustrated bywaves A, B and C shown in Figure 1.3.

In Figure 3, waves 1, 3, 5, A and C areimpulsive waves, whereas waves 2, 4 and B arecorrective waves.

Characteristics of a Corrective Trend When

Markets are Declining

Wave A is the beginning of a new bull market.The fundamental news is still negative at thisstage, which is why nobody is quite ready toaccept the fact that market trend could changefrom down to up from here on.

Wave B is basically a small decline whichgives the feeling that the earlier original fallhas resumed. Prices, however, fail to makenew lows and typically the volume in WaveB is lower than in Wave A.

Wave C: The price now again starts risingand the volume also picks up. It's duringWave C that everyone accepts the likelihoodof a trend change to up — hence the marketparticipation on the buy side increases.

Figure 4 illustrates the 3-wave upwardcorrective wave sequence that indicates a changein the dominant trend from down to up.

In the case of Figure 4, a market bottom ismade after the market declines in a basic 5-wave sequence. The market then enters a newphase, i.e. a 3-wave upward corrective phase,comprising waves A, B and C.

In this case, waves 1, 3, 5, A and C are allimpulsive waves, while waves 2, 4 and B arecorrective waves.

PRE-TRADE CHECK

1. Switch the customized chart to weekly timeframe and note whether the 13WMA line isabove or below the 34WMA line.

2. Change the time frame to daily and notewhether the 8DMA line is above or belowthe 21DMA line.

3. Also note whether daily MACD is in buymode or sell mode. MACD is considered inbuy mode when the solid line is above thedotted line — and vice versa.

TRADE ENTRY: Use the following rules todecide entry:

When 13WMA is above 34WMA

Scenario 1: Wait for the 8DMA line to go belowthe 21DMA line and thereafter buy on theswing breakout.

This trading signal is to be taken irrespectiveof whether the daily MACD is in the buy modeor the sell mode. Full risk is to be taken.

Scenario 2: If the daily MACD goes into sellmode when the 8DMA line is above the 21DMA line, short sell on swing breakdown. Halfof the usual risk should be taken.

When this occurs, you may also be having along position as per Scenario 1. If this be thecase, then the breakdown of a swing after thedaily MACD goes into a sell mode wouldrequire both exiting the long position — andgoing short simultaneously.

Scenario 3: You are holding a short positionas per Scenario 2 above and a swing breakoutoccurs on the upside. If the price had moveddown after the establishment of short position,then the initial stop loss may also get shifteddownwards. In such a case, hitting of the stoploss entails the exiting it short position alsoautomatically going long.

If the stop loss is hit while the 8DMA line isstill above the 21DMA line, then half the usualrisk is taken in going long.

If the 8DMA line has gone below the 21DMAline, then full risk is taken as per Scenario 1.

When 13WMA is Below 34WMA

Scenario 1: Wait for the 8DMA line to go abovethe 21DMA line and thereafter sell on a swingbreakdown. This signal is to be takenirrespective of whether the daily MACD is inbuy or sell mode. This is a full risk trade.

Scenario 2: If the daily MACD goes into buymode when the 8DMA line is below the 21DMA line, go long on swing breakout. Halfof the usual risk is to be taken.

When this occurs, you may also be having ashort position as per Scenario 1. If this be thecase, then the breakout of a swing after thedaily MACD goes into a buy mode wouldrequire both exiting the short position — andgoing long simultaneously.

Scenario 3: Now let’s suppose a long positionas per Scenario 2 above already exists and aswing breakdown occurs on the downside. Ifthe price had moved up after the initiation ofthe long position, then the initial stop loss mayget shifted upward. In that case, the hitting ofstop loss in the long position automaticallyrequires going short.

If the stop loss is hit while the 8DMA line isstill below the 21DMA line, then half the usualrisk is taken when going short.

If, on the other hand, the 8DMA line hasgone above the 21DMA line then full risk istaken as per Scenario 1.

EXITS: All positions, whether long or short,must be exited when a swing break occurs inthe opposite direction.

Let’s consider this in a little more detail.Once a long position is created, an initial

stop loss is placed immediately below thebottom of the most recent swing.

If the price subsequently rises, then the stoploss is shifted upward upon the formation of anew swing. In other words, let’s suppose thatan upswing is created while going long (let uscall it Swing A), followed by a downswing (letus call this Swing B) followed by anotherupswing (let us call Swing C). Once Swing Cis created, the stop loss should be moved up tobelow the bottom of Swing B. This is ourtrailing stop loss and it can be raised further insimilar manner if there is any further rise inprice. The trade will be exited once the latesttrailing stop loss — or the initial stop loss incase it hasn’t been shifted up — is hit,whichever happens first. The reverse is true forshort positions as explained below.

Once a short position is created, an initialstop loss is placed immediately above the topof the most recent swing. If the price
