From ED & CEO’s Desk

At the outset, please allow me to thank you for making Essel Mutual Fund one of the fastest

growing mutual funds in the country. We wouldn't have been able to get to this juncture without

your support.

As you would be aware, Essel Finance is the financial services arm of the Essel Group. It is

managed by a professional team led by Mr. Amitabh Chaturvedi and in the space of five years has

established 3 strong lines of business. These include an NBFC which serves the MSME sector

and a Housing Finance company focused on the affordable housing segment. It also owns the

Sponsor of Essel Mutual Fund, Essel Finance AMC Limited and Essel MF Trustee Limited.

Essel Mutual Fund, in turn, is managed by a professional and expert team headed by me, CIO Viral Berawala and CMO

Aditya Biyani.

In continuation of the open letter written by Dr Subhash Chandra, Chairman of Essel Group and consequent media

coverage, I wanted to write to you to ensure that all your concerns are addressed directly. This is in keeping with the

extremely high degree of transparency and integrity with which we operate.

We are very confident that is a temporary situation and the Essel Group will emerge stronger after this.

I wanted to highlight the fact that Essel Mutual Fund follows industry leading best practices. As part of our investment

best practices, we do not take any credit or equity exposure to any Essel group entity, either directly or indirectly. The

latest portfolio of the liquid scheme managed by Essel Mutual Fund is daily available on the website.

Once again, in an industry leading transparency initiative, we will continue to publish these portfolios every morning at

the above link.

Another important fact that deserves your attention is that the Essel Group is fully committed to Essel Finance and the

financial services businesses. As mentioned earlier, it is only a matter of time before this situation reverses and the group

emerges stronger. When it does, Essel Finance will be the primary beneficiary of this strength. You can count on it.

In conclusion, I would like to thank you once again and request you to continue your support. We will leave no stone

unturned in ensuring that your hard earned investments continue to be treated with the utmost care, transparency and

integrity.

Mr. Rajiv Shastri

Domestic Markets

The month of January was lackluster with Sensex up by 0.52% & Nifty up down 0.29%. On the other hand, other indices gave up some of the gains recorded in last 2 months with S&P BSE Midcap index down by 5.69% while the S&P BSE Small Cap index down by 5.31%. In January, among the BSE sectoral indices the IT and consumer durable indices gained the most.

The month of January is usually associated with seasonal easing in liquidity. However, market liquidity remained broadly negative during the month. The overnight rates remained relatively elevated ranging between 7.00% and about 5.00%. CPI continued to soften and printed at 2.19% (Vs. 2.33% last month) and was in line with market expectations.

WPI inflation also softened and printed at +3.8% (Vs. +4.60% last month) but was a bit higher than market expectations. INR reversed its recent trend and depreciated against the USD. INR began the month at about 69.45 Vs USD and ended the month at about 70.95. Domestic bonds were broadly negative during the month on back of relatively tight liquidity & depreciating of INR. Money market instruments continued to see volatility in yields but also softened for most part of the month. The new 10 year G-Sec benchmark entered the markets (nomenclature; 7.26% GS 2029). During the month, this paper started off at about 7.26% (par) and ended January at about 7.284%. Corporate bonds yields also saw positive moves though the movement was generally not as sharp as seen in select G-secs as stated above.

The interim budget was announced on 1st Feb. The budget (being a poll bound one) seems to be oriented towards rural development, increasing urban and rural middle class income with long term objectives of increasing focus on infrastructure, rural development and employment generation. The government appears to have done a reasonably job of laying out its 10 year vision which includes focus on infrastructure, environment conservation, digitization, the ‘Make in India’ vision, health and Women’s empowerment (amongst other objectives).

Domestic Macro Data

IIP growth in November 2018 came in at 0.5%, vs 8.4% in the previous month. Expect primary and infrastructure goods, everything else turned negative on YoY and on MoM basis. While electricity degrew 0.4% vs 8.3% on MoM basis, the biggest drop was in manufacturing (weight age of 79.6%) which grew by just 5.5% vs 10.8% in October 2018.

Outlook

From the bond market perspective, the borrowing numbers may be seen as above market consensus. Bond players may also remain concerned with elevated levels of borrowing and fiscal slippage worries. The bond markets may also react negatively in the short term on account of concerns regarding higher borrowing in current fiscal.

Other macro-economic concerns such as inflation trajectory, market liquidity conditions, potential bond issuance / supply pressures, FOMC actions, resurgence in US and Chinese trade tensions and other global geopolitical headwinds shall be watched. We retain our outlook that volatility may remain embedded in domestic bond markets for some time to come.

We reiterate our case for investors remaining predominantly in Accrual based products for now & venturing towards higher duration products in a calibrated manner. Market participants may remain data dependent and await incoming data giving further clarity on markets, liquidity and rates. We reiterate our view of using trading opportunities to generate additional gains.

From the equity market perspective, corporate earnings started to pour in. While some of the large corporate banks not only delivered good set of no’s, but reiterated their stance of worst asset quality behind them. Staples delivered good no’s with now lower raw material providing them the required tailwind. Disruption in NBFC space continued with now many NBFC’s changing their stance from originator and holder of loans to just originator of loans for banks. While some of the announcements made in the budget are positive over a longer period of time, the key lies in implementation.

Outcome of general elections in 2019 is the most watched events for next few months. While some macro negatives have come up, the GDP growth remains positive and inflation so far has been benign.

How to read the FactsheetFund Manager:

An employee of the asset management company such as a mutual fund or life insurer, who manages investments of the scheme. He is usually part of a larger team of fund managers and research analysts.

Application Amount for Fresh Subscription:

This is the minimum investment amount for a new investor in a mutual fund scheme.

Minimum Additional Amount:

This is the minimum investment amount for an existing investor in a mutual fund scheme.

Yield to Maturity:

The Yield to Maturity or the YTM is the rate of return anticipated on a bond if held until maturity. YTM is expressed as an annual rate. The YTM factors in the bond’s current market price, par value, coupon interest rate and time to maturity.

SIP:

SIP or systematic investment plan works on the principle of making periodic investment of a fixed sum. It works similar to a recurring bank deposit. For instance, an investor may opt for an SIP that invests Rs. 500 every 15th of the month in an equity fund for a period of three years.

NAV:

The NAV or the net asset value is the total asset value per unit of the mutual fund after deducting all related and permissible expenses. The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.

Benchmark:

A group of securities, usually a market index, whose performance is used as a standard or benchmark to measure investment performance of mutual funds, among other investments. Some typical benchmarks include the Nifty, Sensex, BSE200, BSE500, 10- year Gsec.

Entry Load:

A mutual fund may have a sales charge or load at the time of entry and/or exit to compensate the distributor/agent.

Entry load is charged at the time an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the time of investment. For instance, if the NAV is Rs. 100 and the entry load is 1%, the investor will enter the fund at Rs. 101.

Note: SEBI, vide circular dated June 30, 2009 has abolished entry load and mandated that the upfront commission to distributors will be paid by the investor directly to the distributor, based on his assessment of various factors including the service rendered by the distributor.

Exit Load:

Exit load is charged at the time an investor redeems the units of a mutual fund. The exit load is deducted from the prevailing NAV at the time of redemption. For instance, if the NAV is Rs. 100 and the exit load is 1%, the redemption price would be Rs. 99 per unit.

Modified Duration:

Modified duration is the price sensitivity and the percentage change in price for a unit change in yield.

Standard Deviation:Standard Deviation is a statistical measure of the range of an investment’s performance. When a mutual fund has a high standard deviation, its means its range of performance is wide, implying greater volatility.

Sharpe Ratio:The Sharpe Ratio, named after its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is calculated using standard deviation and excess return to determine reward per unit of risk.

Beta:Beta is a measure of an investment’s volatility vis-à-vis the market. Beta of less than 1 means that the security will be less volatile than the market. A beta of greater than 1 implies that the security’s price will be more volatile than the market.

AUM:AUM or assets under management refers to the recent/ updated cumulative market value of investments managed by a mutual fund or any investment firm.

Holdings:The holdings or the portfolio is a mutual fund’s latest or updated reported statement of investments/ securities. These are usually displayed in terms of percentage to net assets or the rupee value or both. The objective is to give investors an idea of where their money is being invested by the fund manager.

Nature of Scheme:The investment objective and underlying investments determine the nature of the mutual fund scheme. For instance, a mutual fund that aims at generating capital appreciation by investing in stock markets is an equity fund or growth fund. Likewise, a mutual fund that aims at capital preservation by investing in debt markets is a debt fund or income fund. Each of these categories may have sub-categories.

Rating Profile:Mutual funds invest in securities after evaluating their creditworthiness as disclosed by the ratings. A depiction of the mutual fund in various investments based on their ratings becomes the rating profile of the fund. Typically, this is a feature of debt funds.

Portfolio Turnover:Portfolio Turnover is a measure of how frequently assets within a fund are bought and sold by the managers.

R-Squared:R-Squared is a statistical measure that represents the percentage of a fund or security’s movements that can be explained by movements in a benchmark index.

Average Maturity:In a mutual fund containing debt securities, Average Maturity is the average amount of time until the debt securities mature.

Portfolio Yield:Portfolio Yield is computed by determining the cash flows for the portfolio and determining the interest rate that will make the present value of the cash flows equal to the market value of the portfolio.

Total Expense Ratio:Weighted Average i.e. Total Expense of the month / average Asset / number of days in month* days in a year.

Macaulay DurationThe Macaulay duration is the weighted average term to maturity of the cash flows from a bond. It is the measure of bonds sensitivity to interest rate changes. The weight of each cash flow is determined by dividing the present value of the cash flow by the price. Macaulay duration can be calculated:

n

t=1∑ t * C

(1+y)t

n * M

(1+y)n

Current Bond PriceMacaulay Duration =

+

Where:t = respective time periodC = periodic coupon paymenty = periodic yieldn = total number of periodsM = maturity valueCurrent Bond Price = Present value of cash flows

Example Calculation

The calculation of Macaulay duration is straightforward. Assume there is a bond priced at ` 1,000 that pays a 6% coupon and matures in six years available at a Yield to Maturity (YTM) of 6%. The bond pays the coupon once a year, and pays the principal on the final payment. Given this, the following cash flows are expected over the next six years.

Cash FlowYear 1 Year 2 Year 3 Year 4 Year 5 Year 6` 60 ` 60 ` 60 ` 60 ` 60 ` 1,060

With the periods and the cash flows known, a discount factor must be calculated for each period. This is calculated as 1 / (1 + r)^n, where r is the interest rate and n is the period number in question. Thus the discount factors would be,

Discount FactorYear 1 Year 2 Year 3 Year 4 Year 5 Year 60.9434 0.8900 0.8396 0.7921 0.7473 0.7050

Next, multiply the year’s cash flow by the year number and by its corresponding discount factor to find the present value of the cash flow.Period Present value formula Present ValueYear 1 1 * ` 60 * 0.9434 ` 56.60Year 2 2 * ` 60 * 0.8900 ` 106.80Year 3 3 * ` 60 * 0.8396 ` 151.13Year 4 4 * ` 60 * 0.7921 ` 190.10Year 5 5 * ` 60 * 0.7473 ` 224.18Year 6 6 * ` 1,060 * 0.7050 ` 4,483.55

Sum these values = ` 5,212.36 = numeratorCurrent Bond Price = sum of PV Cash Flows = 60/(1 + 6%)^1 + 60/(1 + 6%)^2 +...+ 1060/(1 + 6%)^6 = ` 1,000 = denominatorMacaulay duration = ` 5,212.36 / ` 1,000 = 5.21A coupon paying bond will always have its duration less than its time to maturity. In the example above, the duration of 5.21 years is less than the time to maturity of 6 years.
