SUPPLY OF FACTORS AND THE FUNCTIONAL DISTRIBUTION OF
INCOME
Although we used the factor labour for illustrative purposes in ourdiscussion of factor pricing, the determinants of the supply of the differentfactors vary. Later we discuss briefly the other factors; in this section wedeal with the determinants of the supply of labour in the short run and thelong run.
One unique attribute of the labour market in most countries is that there is amarket for labour services alone, not for the laborers themselves. (This canbe contrasted with the factor capital where there are two markets one forthe services of capital goods and the other for the goods themselves).Another consequence of the nonslave society is that the owner of thelabour must be present when the labour service is being provided. Theowner of a capital good is largely unconcerned with the milieu in which thegood is operated. However, the supplier of labour is generally must
concerned with the environment in which he must supply his labour.In the short run, the population, its age/sex composition, and its educationand skills level are given.

The short-run supply schedule of labour relates the alternative quantities oflabour units supplied to various wages rates. We demonstrate the derivation ofthe short-run supply curve with reference to Figure 12.1. In this diagram weshow representative curves of the indifference may showing an individualspreference ranking between earnings and work. Notice that we are assuming
that the maximum number of hours the individual can work is 12 hours per day.Note also that, contrary to the indifference maps of Chapter 5, the indifferencecurves have a positive slope and are convex to the horizontal axis and concaveto the vertical axis. In terms of the utility hill of Figure 5.5, we are in quadrant IIwhere the commodity on the horizontal axis represents a disutility. (If we hadchosen to show the relationship between leisure and earnings, the indifference
curves would have their usual shape). The fact that as we move from left toright, the difference curves become increasingly vertical, implies that as morehours of work are performed, income becomes a decreasingly good substitutefor work.

The prevailing wage rate can be taken as the ratio of earnings per day to hoursworked per day; or, in graphical terms, the slope of a line such as OA anchoredat the origin indicates a given wage rate. We shall call this the wage line,which when pivoted from right to left indicates ever higher wages.
In the usual manner, we generate the locus of tangency points betweenindifference curves and wage lines (BCDE). Notice that this price-offer curve(analogous to the price-consumption curve of Chapter 5) is upward sloping topoint D and then bends back toward the vertical axis. This particular shape canbe explained in terms of income and substation effects. For example, supposethe individual was initially in equilibrium at point B, working six hours per day
and earning $12. Now assume that the wage rate increases from $2 to $2.50.If he continued to work 6 hours, his daily earnings would increase by $3.Because his income is greater, he desires less of the disutility, work (or more ofthe superior good, leisure). This income effect in itself would result in a declinein the number of hours worked.

However, the substitution effect is in the opposite direction; that is, since theearnings from a marginal hour worked have increases from $2 to $2.50, thereis a tendency for the individual to work more.
In Figure 12.1, we can decompose the total effect of the wage increase (the
movement from B to C) into the income and substitution effects using aSlutsky-type measure. To isolate the income effect, we construct wage line FGthat is parallel to the original wage line but that intersects the vertical axis at apoint $3 higher that the original. (The $3 represents the increase in theindividuals income that would arise by working the original 6 hours at the newwage). Such an increase in income would move the individual from B to B; this
is the income effect. Notice that B lies to the left ofB; the income effect hascaused a decrease in the quantity of labour supplied. The residual movementfrom B to C is the substitution effect that acts to increase work.

For the wage rate increase just described, the substation effect outweighed theincome effect. In fact, this would be the case for all wage increases up to pointD. Beyond D, the reverse would be true, with the result that the total effect of awage rate increase would be a decline in the number of hours worked.
An increase in wages to elicit an increased supply of labor is self-defeatingbeyond D. However, an overtime rate can be used to accomplish this purpose.Such a rate is shown by the slope of line DH that begins at point D on the price-offer curve. The wage line then becomes the angled-line ODHand the point Irepresents an equilibrium at a higher level of employment than at point D. It isto be noted that the overtime rate can achieve what the across-the board wage
increase cannot because the former results only in a substitution effect whilewith the latter there is also an offsetting income effect.

The usual supply curve can be obtained from the price-offer curve. The number of hoursis read from the horizontal axis, and the corresponding wage rates are read as the slopesof the appropriate wage lines. Clearly, the supply curve derived from a backward-bending price-offer curve will be backward bending also.
To obtain the aggregate supply curve of labour, we sum the individuals labour supplycurves. It is extremely unlikely that the aggregate curve will bend backwards at a
relevant wage rate due to the random distribution of psychological factors that determinethe levels at which the backward bends take place.
The long-run supply curve labour is based on neither any assumption regarding theconstancy of the population nor its composition as to age, sex, education, and skills. It isinstructive to view the size of the population as a function of the motive that causesfamilies to have children. Children can be regarded in two ways: they are a potential
source of satisfaction (utility) to their parents (that is, consumer goods); however, inaddition they also have the characteristics of producer goods in that they are a potentialsource of family income and means of support for their parents in their parents old age.

In determining the size of the family, the potential cost of having and raisingchildren in excess of the potential returns from the children as producer goodsmust be weighed against the marginal utility from the children as consumergoods.1 This model is useful in explaining much of the long-run populationchanges that have occurred in the United States. For example, as the United
States becomes more urbanized, the cost of raising children increased whiletheir value as producers goods (which was substantial in a rural economy)declined. The result was a decline in average family size. Today, it is still truethat rural family size exceeds urban family size.

In addition to the size of the population, there are economic considerations that
help determine the size of the labour force2 as well as its composition as to
age, sex, education, and skills. Some of the factors determining the number of
people in the labour force are average age of entry into and exit from the labour
force, the supply of nonhuman substitutes for women in the home, and child-
labour legislation and other legal and institutional restrictions. The level of
education within a society can be thought of as of two kinds: (1) a basic level
provided mainly by society, which, in the United States at this time consists of
at least a secondary education and increasingly encompasses some college
training and (2) a more advanced level, which consists of prepofessional,
professional, and graduate training.

The extent of the basic level is determined in part by a desire on the part ofsociety for a minimally educated electorate and a minimally literate labourforce. What is considered to be a basic level of education varies from countryand over time. In general, the higher the levels of income and education, thegreater will be the demand for further basic education.
The extent that advanced education will be pursued is largely a privatedecision. The individual may be thought of as weighing investment innonhuman capital against investment in human capital. The comparison wouldconsist of estimating the future income stream attributable to the extraeducation and the income stream that would result from an alternative
investment and then discounting these future income streams to the present,using the current rate of interest.

Should the individual choose to invest in advanced education even though thediscounted return is less than that from some alternative investment, he mustexpect the education to yield some satisfaction to him other than the monetaryreward. The same kind of comparison can be used by an individual in decidingamong different occupations or in choosing an advanced educational track.
The individual can compare both the monetary and nonmonetary returns fromdifferent fields. Some of the nonmonetary factors to be taken into account arethe variability of income, life-time earnings patterns, and the risks involved (thisinvolves the distribution of income within the occupation and the probability ofachieving a given income). It should be noted that in assessing the netmonetary returns, included in the costs (in addition to education would be the
foregone income during the period of training and apprenticeship, the cost oftools and equipment, and the living costs at the place of occupation.

In the long run we would expect competition to equalize wages for a specific type oflabour in different occupations and different geographical areas. The fact that wagedifferences do exist should not be taken as evidence of a lack of competition. Thesedifferences are often equalizing differences; that is, they exist to equalize the netadvantage from different lines of work. The net advantage includes both monetary andnonmonetary factors. Among the nonmonetary factors are danger, pleasantness of
surroundings, and social esteem for the occupation.
There are rigidities, which while lessened in the long run, nonetheless exist. These areknown as nonequalizing differences and include such factors as the inability to borrowfunds for investment in advanced education, the time required to acquire necessary skillsand training, government licensing, and union restrictions on entry. These nonequalisingdifferences result in the existence of noncompeting groups. These non-competinggroups are of more importance in the short run because in the long run there is increasedmobility among occupations due to the longer period of time to acquire the educationand skills needed in order to shift jobs. (Given a long enough period to time, manuallabourer can become engineers).

Minimum-wage laws are sometimes defended on the ground that they help to
counter the effects of monopsony power. In Figure 12.2 we show the effects of
minimum-wage legislation on a monopsonist. We assume that prior to the

Because the monopolist was maximizing profit before the imposition of theminimum wage (and consequently L1 was the optimum quantity of the factorhired), when the monopolist hires L2, profits decline.
It is true that if monopsony exists and if the minimum wage can be set at thelevel where the supply curve cuts MRPL, the monopsonist will be forced to pay
the higher wage as well as to offer more employment. But if monopsony is notoften encountered, it would be foolish to set an economy-wide minimum wagewill certainly reduce employment in industries paying less than the minimum;this is shown in Figure 12.3.
Further, even if it were true that monopsony pervaded the economy, it would behighly unlikely that an economy-wide minimum wage would be for all, or even
most, monopsonists the wage that would increase factor employment. If theeconomy-wide minimum wage were set higher than W3 in Figure 12.2, thiswould cause the monopsonist to reduce the quantity of labour hired. We mustconclude, therefore, that an economy-wide minimum wage is too gross aninstrument for dealing with diverse monopsony.

Unions can affect wage rates and total labour income in several ways, the mostimportant of which is restricting the supply of labour and the determination ofwage rates through collective bargaining.
We first investigate the effects of a union on a firm with no monopsony power.In Figure 12.3 we assume that W1 is the competitive wage rate and that the
firm hires the equilibrium quantity of labour, L1. Now assume that, throughcollective bargaining, the wage rate that the firm must now pay increases toW2. Consequently, the firm will now employ L2 units of labour. Thus, theshort-run effect of the higher wage is a decrease in employment. The new totalwage bill of the firm, W2L2, can be greater than, less than, or equal to the oldwage bill, W1L1, for labour, depending on the elasticity of demand.4

Most likely, the elasticity of demand will be greater in the long-run than in theshort-run. This is true because the demand for the finished product will tend tobe more elastic in the long-run; and, because in the long run all factors arevariable, the firm will be able to achieve the most economical combination offactors. Furthermore, in the long run, the supply of other factors will tend to be
more elastic.
Next, let us assume that the firm in Figure 12.3 is a perfect competitor in theproduct market and the only one, or one of several, to be unionized. In theshort run, the firms cost will be higher because of the unionization; however, itwill keep producing as long as. In the long run, price in a perfectly competitive
industry will be equal to minimum LAC; therefore, because firms costs will behigher than those of the other firms in the industry, it will be forced to leave theindustry.

If the firm in Figure 12.3 is perfectly competitive but all other firms in theindustry are also unionized, then the costs of all firms will be higher and in thelong run the price of the good will also be higher. As a result of the highercosts, the long-run industry supply curve is higher, and long-run equilibriumoutput will be reduced. Thus, factor employment will also go down.
Perfectly competitive industries are generally difficult to unionize because oftheir large numbers of firms. Thus, the most effective unions are in industrieswhere there are a small number of firms and/or industries that aregeographically concentrated.
If the union deals with a firm that is an imperfect competitor in the productmarket, the adjustment of the firm to the higher wage rate will be an increase in
the price of the product and a decrease in the quantity of the good sold. In fact,the reduction in employment will be less for the monopolisitic firm than for thecompetitive one. This is illustrated in Figure 12.4, where we assume that bothfirms have the same marginal productivity schedules.

Because the perfectly competitive firm faces a const ant market price, theschedule will be parallel to the MPschedule. The monopolist,
however, faces a downward-sloping demand curve; therefore, marginalrevenue is also negatively sloped. We assume that for the outputcorresponding to the input the MRfor the competitive firm is equal to

The competitive firm will hire units of labour; the monopolist, units.The reason for the greater reduction in the amount of labour employed by thecompetitive firm is the only adjustment possible for the competitive firm. On theother hand, the monopolist adjusts both price and quantity and, therefore,
reduces labour employment by a smalleramount.
In the long run, the ability of the union to keep the wage above its free-marketequilibrium level, in the face of resulting unemployment will depend on theunions ability to maintain its power under these conditions. If the unionizedindustry is a growing one, the union will be able to accomplish this if it hascontrol over entry into union. Instead of creating unemployment under these
conditions, employment will be prevented from growing as rapidly as it would inthe absence of the union wage.

The effect of a union dealing with a monopsony is demonstrated in Figure 12.2.Before the imposition of a union wage rate, the monopsonist hires L1 units andpays W1 per unit. A union wage of anything greater than W1 but less than W3will force the monopsonist both to increase labour hire and to pay a higherwage rate. W2 is the wage rate that maximizes employment. If the union is
interested not in the maximization of employment but in the maximization of thetotal wages paid by the firm, the wage rate selected will depend on theelasticity of demand for labour.

OBSERVATION ON THE FACTORS OF PRODUCTION OTHER THAN LABOUR
Our discussion of factor pricing has been centred about the factor labour thataccounts for approximately 80 percent of the United States national income. Inthis section, without going into detail, we shall discuss the most importantunique attributes of the other factors of production. First we consider land.Historically, rent has been the return to land. Land was considered a uniquefactor of production becase of its fixity of supply from the point of view of theeconomy as a whole.5 The term renthas come to be used to mean the returnto any factor of production in fixed supply and, more generally, the return to afactor in excess of its return in its most remunerative alternative occupation.This is called the opportunity cost.

Because rent is a payment of a factor that is fixed in supply, it is not anecessary payment to elicit a supply of the factor. In some cases, a factor isfixed in supply only temporarily, and this led Alfred Marshall to call the paymentto this factor in the short run a quasi-rent.
The most fixed attribute of land is its location, so that the reason it receives a
rental payment is due to such factors as its distance from the central city, itsproximity to means of natural transportation, and its proximity to scenicwonders. A factor of production that is specific to a given industry may receivea rent payment from the point of view of that industry. Consider a ball player,appropriately named Home Run Harry, whose only other skill is digging ditches.Assume that going wage rate for ditch diggers is $5000 a year and that Harry
has signed a contract with the Spaders Club for $100,000 per year.

From the point of view of any club within the baseball industry, the $100,000
represents a cost; however, to the industry as a whole, $95,000 represents a
rent because this is the excess over Harrys opportunity cost outside the
industry. The rent received by Harry is shown as the shaded area in Figure
12.5 and represents the excess of $100,000 over the opportunity cost of $5000.
It will be recalled that prices play two roles in the economy: (1) to bring about
changes in the supply of a factor and (2) to ration the available supply of a
factor. However, rent fulfills only the second of these functions. As an
example, assume a lake stocked with fish that is owned by an individual who
charges a fee for fishing with the use of power boats. This fee limits the use of
the lake. Now assume the government acquires the lake and decides to
remove the fee.

This result in an increased use of the lake that directly decreases the supply offish, and of more importance, the waste from the gasoline engines plus theincreased refuse discarded by the fishermen unfavourably alters the ecology ofthe lake, which may irreparably reduce the ability of the lake to support a fishpopulation. It is clear in this case that, although the payment for the use of thisfixed resource (rent) does not effect the supply, it does serve the important
purpose of rationing the use of a valuable natural resource.
It should also be noted that because the demand for a factor in fixed supply is aderived demand, the price for its services will reflect the level of demand for theproduct that is produces. In this sense, the price per unit of the factors serviceis price determined. From the point of view of the firm, these payments
represent a cost, that is, an amount that must be paid to obtain this factor(because the factor has alternative uses in the other firms in the economy).

However, from the point of view of the economy as a whole, the payments donot represent a factor cost because they are not necessary to obtain the supplyof the factor. Thus, from this point of view, it may be said that rent is pricedetermined rather than price determining.
We now briefly turn to capital and interest, which is perhaps the most complex
area in all of economic theory. Because of its complexity, we merely attempt toclear up some definitional problems in our discussion.
A general definition of capital is any asset that yields a flow of services overany appreciable period of time; furthermore, this flow is augmentable throughinvestment. Thus, capital is a stock concept, that is, it can be measured at a
given moment of time; whereas, investment is a flow concept, that is, so manyunits per time period. The net investment (investment over and above thecapital goods that have worn out, that is, replacement purposes) during a yearmeasures the change in the stock of capital for that year.

There are two prices associated with a capital good. The first is a price for the
use of the capital and the other is the price for the capital good itself. This latter
price (as we saw on p. 280) is equal to the present value of the discounted

In our analysis, w considered a two-factor, one-product economy. A more realistic modelwould be multiproduct and multifactor. In our discussion of the elasticity of deriveddemand, the reader will recall that two of the determinants were commodity substitutionand technical substitution between factors. In a more realistic model, these two conceptscould be extended by computing weighted averages of every relevant commodity andfactor pair.8
