Bogue’s Bulletin BoardREAL TALK: 1031 Tax Deferred Exchange is Back

Since the average Napa County home value hit a lowof $400,000 in the spring of 2010, prices have more thandoubled reaching an average home value in September of2014 of $827,000. Although averages may be more reflectiveof the sale of high end homes they still indicate a level ofgrowth that allowed many homeowners to regain their lostequity from the great recession.

There is another group of owners and investors whobought property at the bottom of the market and are nowrealizing a gain in value that has returned far more quicklythan anticipated. For this group, the tax planning tool of a1031 Exchange is being pulled from the shelf, dusted off andput back to use.

Simply put: “No gain or loss shall be recognized onthe exchange of property held for productive use in a tradeor business or for investment, if such property is exchangedsolely for property of like-kind which is to be held either forproductive use in a trade or business or for investment”.

As a refresher course, let’s quickly remember that“like kind”means the purpose for which a property isheld and not the exact type of property. For example, anapartment complex can be exchanged for vacant land heldfor investment, for a group of homes to be rented out or acommercial building all of which would fit the “like kind”definition.

So who should consider exchanging their propertyas opposed to an outright sale? Typically an owner whohas held a property for such a long time or in a steep risingmarket to create a gain that has heavy tax consequences.

Another candidate might be an owner wanting tomove from a management intensive apartment house to amore secure, longer term and management free commerciallease building. Each owner’s situation should be looked atindividually prior to assuming that an outright sale is theonly method of transfer.

Another reason investors utilize the 1031 Exchangeis to hold on to the money that would have been paid intax gain and use it to “leverage” the amount of replacementproperty they can acquire. A $400,000 gain on the saleof a property can create a tax gain burden of as much as$140,000 (35%). By deferring the payment of this tax theowner can acquire that much more value in cash and with

a loan of 25% loan to value, can increase the value of thereplacement property (properties) by as much as $560,000.This creates a significant portfolio growth by appreciationand can increase the return from the owner’s replacementproperty.

Important to remember also is that there are timerequirements to identifying the replacement property (s)(45 days) and recording transfer of title on the replacementproperty (180 days from sale of original property). There arecomplexities to each of these time frames that should befully understood prior to engaging in an exchange.

The good news is that many of your questions canbe answered and the process fully explained to you bywhat is called a “Qualified Intermediary”. The storefront of the former WildcatVintage Clothing was a gaping hole thispast week, as workers demolished theentrance and inside of the one-timedowntown retailer.

Business owner Thea Witsil had removedher inventory some weeks ago to makeroom for a new retail space next to theplanned Archer hotel. That will essentiallywrap around the corner of First andCoombs streets, almost encapsulatingthe historic Napa Valley Register building,recently occupied by Sushi Mambo andwill remain in place.

Developer Todd Zapolski said the formerWildcat space will be brought up tostandards and leased in 2016. Lease rates“will be competitive and whatever themarket allows for brand new space in thatlocation,”he said.

Next door, workers are conductingasbestos removal at the long-emptyMerrill’s building where chain link fencingwith a fabric-like coveringhas been strungalong the block.

The five-story, 183-room Archer hotelis being developed by Wichita, Kansas-based LodgeWorks Partners, L.P.

The abatement process is expectedto continue through mid-Novemberon portions of the Merrill’s building.“This work is to appropriately removeminor asbestos-containing materials, acommon requirement of buildings ofsimilar age,”said Mike Daood, president ofLodgeWorks. The asbestos was found inthe floor tiles, he said.

“We are continuing to closely interfacewith our colleagues at Napa Center andcity building officials to advance towarddemolition, required structural support ofthehistoricMerrill’s facadeandconfirmingseismic bracing of the neighboringstructures,”he said.

“The sequencing is critical to everyone’ssuccess, and we are fortunate to havea great team of professionals and cityofficials collaborating on these detailsdaily.”

The Archer, planned as a four-diamond,boutique luxury hotel, should open in late2016, said a news release.

The great earthquake and fire of 1906 leveled most ofSan Francisco, and forced thousands of people to beginagain. Measure A’s victory at the polls doesn’t mean thatworkers will immediately begin building Napa Pipe, withits hundreds of proposed homes and a promised Costco.Voters gave the city of Napa the ability to annex the154-acre, former industrial property by passing MeasureA by a landslide. The latest vote count from the recentelection puts Measure A ahead 69 percent to 31 percent.Once the election results are official, the city’s ruralurban limit line will be extended to include the NapaPipe property. Then the City Council could vote to makean annexation request to the county Local AgencyFormation Commission.But the county Board of Supervisors has work to dobefore bulldozers could break ground on a Costco, whichis to be in the first phase of the project. The proposed700 to 945 homes, senior retirement center, waterfrontparks and other features would follow in subsequentphases.The Board of Supervisorsmust first approve developmentagreements, including a proposed 20-year agreementthatgivesNapaRedevelopmentPartners the right tobuildin return for meeting certain conditions. But some steps needed for this to happen areoutside the county’s control.Costco officials said Wednesday the company usuallydoesn’t comment on possible future stores unless abuilding permit has been issued. No building permitcan be issued until the development agreements arewrapped up.The Board of Supervisors agreed to discuss the proposedNapa Pipe development plan and developmentagreement at their next meeting. Supervisors wanted to

move forward quickly.“It’s just unbelievable how long this has gone on and I’mready to call it a day,”Supervisor Diane Dillon said.Supervisor Keith Caldwell agreed it’s time for the board toconsider the development agreements.“I’d like to get a date certain,”Caldwell said. “I think a datecertain is a real motivator to make sure we get it done.”But the county and city are involved in a delicate danceover Napa Pipe. Supervisors also wanted to make certainthat city officials feel comfortable with the next hearingdate and have their concerns addressed by the county.“I want to be respectful to the city,”Caldwell said.Eight issues remained to be resolved between thecounty and city, some of them minor, city CommunityDevelopment Director Rick Tooker told countysupervisors.Hegavenoexamples,butone issuediscussedat the Oct. 29 county Planning Commission meeting waswhether the project should pay for a landscaped medianon Kaiser Road.“We talk at least every other day on Napa Pipe,” Tookersaid. “I think we’re able to get through these issues.”The City Council can be updated on the Napa Pipeagreements at its next meeting, Tooker said. Ultimately,he said, the City Council must hold a pre-zoning hearingthat would have to take place at a later date.Supervisor Bill Dodd said he’s talked to various CityCouncil members about Napa Pipe.“There doesn’t seem to be really any angst,” Dodd said.“I just think from a leadership standpoint, we ought tomove on.We’ve studied this a long time.”The Napa Pipe project has been through various versionssince proposed eight years ago. The site is locatedat 1025 Kaiser Road north of where Highway 29 crossesthe Napa River on the Butler Bridge.

With Napa rents shooting upward and housingsupplies at their tightest, the city is increasing thevalue of rental vouchers for apartment seekers inhopesofpreventing some lower-income familiesfrom being priced out of town.The 1,158 local households using the federalSection 8 voucher program will be able to applytheir vouchers to higher rents more in line withtoday’s market conditions, under a rule changethe city’s Housing Authority approved Tuesday.The voucher increases, the authority’s firstsince 2008, cover rental housing with one tothree bedrooms. The voucher maximum forone-bedroom units is going from $1,028 to$1,074 per month. Two-bedroom vouchersare increasing $102 to a cap of $1,437;three-bedroom vouchers are going up $205to $2,051.Raising the rent allowances has become moreurgent in the past year as Napa-area rents havejumped, according to the authority’s housingmanager, Lark Ferrell, who said three-bedroomdwellings suitable for families with children havebecome especially scarce.Earlier this year, a survey conducted by theZillow real-estate listing website identified Napaas the nation’s 12th most expensive city forhousing rentals, basedon local tenants spending38.5 percent of their gross income on rent.So squeezed has the supply of rental housingbecome that families are running out of timefinding residences before their vouchers expire,

she told the Housing Authority, which includesNapa’s five council members.A recent staff search of 100 Napa rentals listedon Craigslist turned up just three priced lowenough for vouchers to cover, Ferrell said.An average rent increase of 20 percent in thelast six years has forced the hand of the HousingAuthority, which the federal Housing andUrban Development requires to set its voucherlimits between 90 and 110 percent of the localfair-market value.The Housing Authority’s new voucher standardsare designed to cover 95 percent of currentprevailing rents.Raising rent subsidies eventually will force Napahousing officials to issue 46 fewer vouchersunless federal funding is increased, CommunityDevelopment Director Rick Tooker said in a staffreport.However, the city can handle the decreasethrough normal attrition and reserve fundswithout forcing families out of the program,he added.“It’s a balancing act,” said Ferrell. “To the extentwe raise the payment standards, we have lessmoney to help and decrease the number offamilies we can help.“But at this point, it’s criticalthat we need to make sure we are helping thepeople that do come up on the list and havevouchers after waiting so many years.

AMERICAN CANYON—Aplan to bringmillion-dollar customhomes to American Canyon’s eastern hillside stalled beforethe City Council following a litany of concerns cited bycouncilmembers.The proposal to develop 38 executive-style homes,dubbed Canyon Estates, just north of American CanyonHigh School will return before the City Council, possibly at itsnext scheduled meeting.Between nowand then, developer Eddie Biggswill workwithcouncil staff to address the many questions and negativecomments expressed by council members, particularly BeliaRamos, Kenneth Leary and Joan Bennett.Ramos, who used to own a home in nearby Vintage Ranch,said the project could impact one of the biggest sellingpoints of American Canyon: open space.On both brochures and the city’s website, open space hasbeen a point of pride for the community.“If this goes up as [proposed], we’re going to have to takedown those picture from our website … because you won’tsee that open space from Newell Drive,”Ramos said.Leary shared some of Ramos’ concerns about the project’sdesign. He’s also worried how Canyon Estates will fit in withwhat’s already in the area — the high school — and withwhat’s proposed farther north: an ambitious proposal tobuild a town center on the site of the old cement factory.The decision to rezone the property for Canyon Estates,he said, has “serious consequences for American Canyon”because “once it is done, it’s done.”Similarly, Ramos wondered if allowing the development ofthe land, which is currently zoned for agricultural use, wouldhave ramifications for other land use decisions down theroad, not just in American Canyon but in other parts of NapaCounty.“I think this has the potential to set precedent for the county,”she said.Canyon Estates has been envisioned as a way to attractwealthy entrepreneurs to American Canyon by providinga type of higher-end housing currently unavailable in thecity.

Councilmembers did not express any problem with thispurpose for building thehomes. Butmanyof themwonderedif the proposed lot sizes — half an acre on average — plusthe location of some lots near high-voltage power lineswould discourage potential home buyers.If the homes are built, they likely would become the mostexpensive residences inAmericanCanyon,where thehighestpriced housing is located in Vintage Ranch. Some of thoseproperties peak in the $600,000-$700,000 range.The hillside homes under discussion could easily fetch $1million or more, depending on the state of the housingmarket at the time they are constructed, officials said.Canyon Estates represents the second attempt in two yearsby Biggs to develop the land. He tried unsuccessfully in 2012to convince the City Council to approve his building 300apartments on the same hills.This time to garner support, as well as mitigateenvironmental concerns, Biggs agreed to set aside a chunkof land — nearly twice the size of the area planned fordevelopment— for open space and to alleviate worries overcertain species that might be impacted by the construction.But even this part of the plan triggered concerns.Councilmember Mark Joseph, who expressed support forthe project before the hearing, worried if planned hikingtrails within the conservation easement would happen,given how the plan as submitted to the City Councilwas crafted.At the suggestion of City Attorney William Ross, the councilvoted — after more than an hour of intense discussion onthe project — to postpone the hearing on Canyon Estatesuntil the next meeting or soon thereafter.Ross informed councilmembers that certain “coreenvironmental documents” prepared for the project’s studywere not made available for public review at the Nov. 4hearing.To ensure legal compliance under the CaliforniaEnvironmental Quality Act, Ross recommendedpostponement of any further debate on Canyon Estates—amove the council unanimously approved.
