As you already know, the decision-making process involves making achoice between twoor more alternatives. Decisions will generally be basedon taking the decision that maximises shareholder value, so all decisionswill be taken using relevant costs and revenues.

Relevant costs and revenues are those costs and revenues that changeas a direct result of a decision taken.

• Relevant costs and revenues have the following features:- They are future costs and revenues.

- They are cash flows.

- They are incremental costs and revenues.

Future incremental cash flows

Future - as it is not possible to change what has happened in thepast, then relevant costs and revenues must be future costs andrevenues.

Incremental - relevant costs are incremental costs and it is theincrease in costs and revenues that occurs as a direct result of adecision taken that is relevant. Common costs can be ignored forthe purposes of decision making.

Cash flows - in addition, future costs and revenues must be cashflows arising as a direct consequence of the decision taken.Relevant costs do not include items which do not involve cash flows(depreciation and notional costs for example).

Some ofthe other terms associated with relevant costs and revenues are asfollows:

• Differential costs are the differences in total costs or revenuesbetween two alternatives.

• Opportunitycost is an important concept in decision making. Itrepresents the best alternative that is foregone intaking the decision.Theopportunity cost emphasisesthatdecision making is concernedwith alternatives and thatthe cost oftaking one decision is the profit orcontribution foregone by not taking the next best alternative.

• Avoidablecosts are the specific costs associated with an activity thatwould be avoided ifthat activity did not exist.

In an examination, unless told otherwise, assume that variable costs arerelevant costs.

Non-relevant costs

Costs which are not relevant to a decision are known as non-relevant costsand include: sunk costs; committed costs; non-cash flow costs; general fixedoverheads; and net book values.

• Sunk costs are past costs or historical costs which are not directlyrelevant in decision making, for example, development costs or marketresearch costs.

• Committed costs are future costs that cannot be avoided, whateverdecision is taken.

• Non-cash flow costs are costs which do not involve the flow of cash,for example, depreciation and notional costs. A notional cost is a costthat will not result in an outflow of cash either now or in the future, forexample, sometimes the head officeof an organisation may charge a'notional' rent to its branches. This cost will only appear in the accountsof the organisation but will not result in a Year cash expenditure.

• General fixed overheads are usually not relevant to a decision.However, some fixed overheads may be relevant to a decision, forexample, stepped fixed costs may be relevant if fixed costs increase asa direct result of a decision being taken.

Net book values are not relevant costs because like depreciation, theyare determined by accounting conventions rather than by future cashflows.

First we can reject all of the costs last year (fixed costs and variablecosts) as they are sunk costs and therefore irrelevant costs. Note thatpast costs can be used as a guide to whatfuture costs might be, but theyare still not relevant to the decision under consideration here.

Secondly wecan reject expected fixed costs since they are the same($7,000) for both methods and can therefore be ignored. Note that fixedcosts are not always irrelevant. If fixed costs were to vary betweendecision alternatives they would be of some relevance since there wouldbe a differential cost to consider.

The only relevant costs in this situation are the expected (future) variablecosts for materials and labour as shown below.

3 Relevant costs for non-current assets

Relevant costs of non-current assets

The relevant costs associated with non-current assets, such as plant andmachinery, are determined in a similar way to the relevant costs ofmaterials.

If plant and machinery is to be replaced at the end of its useful life, thenthe relevant cost is the current replacement cost.

If plant and machinery is not to be replaced, then the relevant cost is thehigher ofthe sale proceeds (if sold) and the net cash inflows arisingfrom the use of the asset (ifnot sold).

A machine which cost $10,000 four years ago has a written-down valueof$6,000 and the depreciation to be charged this year is $1,000. It hasno alternative use, but it could be sold now for $3,000. In one year's timeit will be unsaleable.

The $10,000 (the cost of the machine four years ago) is a sunk costand is not relevant to the decision.

The $6,000 (written-down value of the machine) is not relevantbecause it is determined by accounting conventions and not byfuture cash flows.

The $1,000 (depreciation charge this year) is not relevant becausethis is a non-cash flow cost.

The $3,000 (sale proceeds ifthe machine were sold now) is arelevant cost (future cash flow).

The cost of keeping the machine and selling it in a year's time is $3,000because this is the amount that you will miss out on if you don't sell itnow.

4 Opportunity costs

The concept of opportunity cost

Opportunity cost represents the best alternative that is foregone in taking adecision. The concept ofopportunity costemphasises thatdecision makingis concerned with alternatives and that the cost of taking one decision is theprofit or contribution foregone by not taking the next best alternative.

If resources to be used on projects are scarce (e.g. labour, materials,machines), then consideration must be given to profits or contributionwhich could have been earned from alternative uses of the resources.

Example of an opportunity cost

For example, the skilled labour which may be needed on a newproject might have to be withdrawn from normal production. Thiswithdrawal would cause a loss in contribution which is obviouslyrelevant to the project appraisal.

The cash flows of a single department or division cannot be lookedat in isolation . It is always the effects on cash flows of the wholeorganisation which must be considered .

A new contract requires the use of 50 tons of metal ZX 81. This metal isused regularlyon all the firm's projects. There are 100 tons of ZX 81 ininventory at the moment, which were bought for $200 perton.
