Market Review

DEBT MARKET REVIEW

Tight liquidity condition persisted during the month of January 2011 with inflation being the major area of concern for the Reserve Bank of India. The Call, Repo & CBLO rates for the month of January 2011 ended at 7.05%, 7.00% & 6.57% respectively.

The wholesale price index the most widely watched gauge of prices in India, rose 8.43 percent in December 2010 from a year earlier, compared with 7.48 percent in November 2010. It was mainly on account of spurt in food prices caused by supply-side factors and hike in fuel prices. India's food price index rose 15.57 percent and the fuel price index climbed 10.87 percent in the year to January 15, 2011.

RBI CONDUCTED THE THIRD QUARTER MONETARY POLICTY REVIEW ON 25TH JANUARY 2011

V Relaxation in maintenance of SLR (1% of NDTL) extended till April 8, 2011.

V Second LAF window continued till April 8, 2011.

V The inflation target for FY11 has been increased to 7% from 5.5% earlier while the GDP forecast for the current fiscal year has been kept steady at 8.5% with an upward bias.

RBI continues to maintain a hawkish stance on inflation. It would continue to hike rates in a phased manner and monitor the evolving situation continuously.

The 10 year benchmark bond (7.80% GS 2020) yield ended at 8.14%. The security traded in the range of 8.13% - 8.16%, in a lacklustre market. Tight cash conditions kept investor sentiment nervous with high oil prices also fuelling worries on inflation.RBI announced auction of three dated securities 7.17% 2015, 8.13% 2022 and 8.30% 2040 for a notified amount of 10,000 cr to be held on February 4, 2011.

On the CDs front PSU Banks issued 3 month and 6 month CDs in the range of 9.45% - 9.46% and 9.82% - 9.83% respectively. PSU banks and Private banks issued 1 year CDs in the range of 9.90% - 9.93%.The interest rates on certificates of deposits (CDs) in one-year segment may rise above 10 per cent in the coming week.

The 10-year AAA Corpoate Bond yield ended at 9.10% as on 31 January 2011.

OUTLOOK:

There is no doubt that inflation would remain the primary concern of the Reserve Bank of India in the coming months. Food inflation is refusing to decline. It is also becoming more broad-based covering a number of food items. On the other hand, industrial growth is erratic and demonstrating a high degree of volatility. Asia's third largest economy, India's industrial growth nosedived to 2.7 per cent in November 2010 against 11.3 per cent in the same period a year-ago. We expect the Reserve Bank of India (RBI) to continue to hike rates in March policy review as Inflation is expected to end higher than RBI's comfort zone.

EQUITY MARKET REVIEW

High inflationary pressure, further hike in interest rates, huge FII outflow with weak global markets due to crises in Egypt led free fall of Indian equity markets. The broad index Sensex and Nifty-50 fell by 2181 points and 628.60 points or more than 10% during this month.

This fall in the stock market was more visible in the small-cap and mid-cap companies market prices. The biggest correction was in the real estate sector that corrected by 22%. The other sectoral indices that corrected sharply were Auto (down by 13%), Capital Goods (down by 12.25%) and oil (down by 11%). The BSE small-cap and BSE mid-cap indices corrected 12% during this month. The defensive sectors like IT and Consumer durables fell around 6%.

First time since May 2010, the FIIs have ended with negative note. The net outflow of FIIs during this month was Rs. 4813.20 crore against the inflow of Rs. 2049.60 in the month of December'10. During 2010, the net inflow of FII was Rs. 1,33,266 crore. The domestic Mutual funds were net investors for Rs. 590.80 crore in January'11 against the net investment of Rs. 1376.90 crore in December'10. (source:sebi).

Indian economy is currently losing grounds on the concerns of high inflation, rising interest rates and oil prices.

V India's food price index rose 15.57% and the fuel price index climbed 10.87% in the year to Jan 15. The wholesale Price Index (WPI) that indicates the inflation rose 8.43% in December from a year earlier, compared with 7.48% in November. The inflation projection for FY11 has been revised to 7% instead of 5.5% as projected earlier.

V The Reserve Bank of India, in its monetary policy review hiked repo and reverse repo by 25 basis each to 6.50% and 5.50% respectively.

However, the infrastructure sector that makes up more than 26% of IIP, grew 6.6% in December against the growth of 3% in the previous month. The economy is projected to grow more than 8.5% in the current fiscal, having notched up 8.9% in the first half. The direct collection and corporate tax collection has grown by 19.47% and 22.07% during this nine months ending December'10. The finance minister has revised the Direct tax collection target by Rs. 20000 crore to Rs. 4.5 lakh crore in this fiscal. The Exports of goods from India are likely to exceed the target of $200 billon by the end of this financial year.

The current turmoil in Egypt is causing economic concern, mainly the oil import cost of India. The Brent crude prices topped $100 per barrel on concerns that a political upheaval in Egypt, which controls the Suez Canal, could disrupt supply. Few FMCG companies like Dabur, Marico have temporarily closed down their plants. The impact on the demand of Indian products will be felt only if this crisis continues for longer period.

Though the month began with less than expected performance of Infosys in the third quarter, overall the third quarter performance was good. As per Capitalmarkets data, the results announced so far showed the combined net profit of 683 companies rose 20.10% to Rs 49158 crore on 20.20% rise in sales to Rs 415367 crore in Q3 December 2010 over Q3 December 2009.

OUTLOOK:

The long term outlook of Indian capital market seem to be optimistic on the back of high GDP growth and improved government finances. However, in the near future, we may see bearish market due to high inflation, and rising interest rates that will affect the cost and margins of the companies. Similarly if the FII outflow continues, the capital markets will be affected negatively. Hence, the downfall in the equity markets should be treated as investment opportunities and should remain invested for better returns from the equity market in the long term.

The key points of the policy are highlighted below.

V Repo rate raised by 25 bps to 6.50%.

V Reverse Repo raised by 25 bps to 5.50%.

V CRR kept unchanged at 6.00%.
