The following statement should be read in conjunction with the independent auditor's responsibilities statedin the independent auditor's report set out on pages 4-6. This statement is made with a view to distinguishthe respective responsibilities of management and those of the independent auditors in relation to the specialpurpose project financial statements of "District Heating Efficiency Improvement Project", Loan no.: 8451-MD (the "Project").

Management is responsible for the preparation of the special purpose project financial statements that presentfairly, in all material respects, cash proceeds and disbursements and uses of funds by project components ofthe Project for the period August 14, 2015 to December 31, 2016 in accordance with International PublicSector Accounting Standard "Financial Reporting Under the Cash Basis of Accounting" (the "IPSAS")issued by the International Public Accounting Standards Board of the International Federation of Accountantsand the World Bank's Financial Management Sector Board's "Guidelines: Annual Financial Reporting andAuditing for World Bank Financed Activities" (the "WB Guidelines").

In preparing the special purpose project financial statements, management is responsible for:

* selecting suitable accounting policies and applying them consistently;* making judgments and estimates that are reasonable and prudent;* stating whether IPSAS and WIB Guidelines have been followed, subject to any material departures

disclosed and explained in the special purpose project financial statements; and* preparing the special purpose project financial statements on a going concern basis, unless it is

inappropriate to presume that the Project will continue its activity for the foreseeable future.

Management is also responsible for:

* designing, implementing and maintaining effective and sound system of internal control and for revealingI risks in system of internal control;I maintaining proper accounting records that disclose, with reasonable accuracy at any time, the financialposition of the Project, and which enable them to ensure that the special purpose project financialstatements of the Project comply with IPSAS and WB Guidelines;

* compliance with laws and regulations of the Republic of Moldova, accounting system of the Project andthe requirements of the World Bank;

* taking such steps as are reasonably available to them to safeguard the assets of the Project; and* detecting and preventing fraud and other irregularities.

The special purpose project financial statements for the period August 14, 2015 to December 31, 2016 wereapproved and authorized for issue on June 12, 2017 by the Management of the Project.

Report on the Special Purpose Project Financial Statements

Opinion

[1] We have audited the special purpose project financial statements of "District Heating EfficiencyImprovement Project", (the "Project") which comprise the Summary of funds received, Summary ofexpenditures, Summary of SOE's, Statement of designated accounts and Statement of financial positionfor the period August 14,2015 to December 31, 2016, and a summary of significant accounting policiesand other explanatory information (the "special purpose project financial statements").

[2] In our opinion, the accompanying special purpose project financial statements present fairly, in allmaterial respects, cash proceeds and disbursements and uses of funds by project components ofthe Project for the period August 14, 2015 to December 31, 2016 in accordance with International PublicSector Accounting Standard "Financial Reporting Under the Cash Basis of Accounting" (the "PSAS")issued by the International Public Sector Accounting Standards Board of the International Federationof Accountants, and the World Bank's Financial Management Sector Board's "Guidelines: AnnualFinancial Reporting and Auditing for World Bank Financed Activities" (the "WB Guidelines").

Basis for opinion

[3] We conducted our audit in accordance with International Standards on Auditing (ISAs). Ourresponsibilities under those standards are further described in the Auditor's Responsibilities for theAudit of the Financial Statements section of our report. We are independent of the Project in accordancewith the International Ethics Standards Board for Accountants' Code of Ethics for ProfessionalAccountants (IESBA Code) together with the ethical requirements that are relevant to our audit of thespecial purpose project financial statements in Republic of Moldova, and we have fulfilled our otherethical responsibilities in accordance with these requirements. We believe that the audit evidence wehave obtained is sufficient and appropriate to provide a basis for our opinion.

Emphasis of matter

[4] Without qualifying our opinion, we draw attention to Note 2 to the special purpose project financialstatements which describe the basis of accounting. These special purpose project financial statementswere prepared for complying with the appropriate World Bank Guidelines and Loan agreementrequirements, and therefore are not intended to be a complete presentation of the "District HeatingEfficiency Improvement Project" (the "Project") operations.

Other matter

[5] The special purpose project financial statements are prepared to assist the Project to comply with therequirements of the World Bank. As a result, the special purpose project financial statements may notbe suitable for another purpose.

[6] Management is responsible for the preparation and fair presentation of the special purpose projectfinancial statements in accordance with International Public Sector Accounting Standard "FinancialReporting Under the Cash Basis of Accounting" (the "IPSAS") issued by the International PublicAccounting Standards Board of the International Federation of Accountants, and the World Bank'sFinancial Management Sector Board's "Guidelines: Annual Financial Reporting and Auditing for WorldBank Financed Activities" (the "WB Guidelines"), and for such internal control as managementdetermines is necessary to enable the preparation of the special purpose project financial statements thatare free from material misstatement, whether due to fraud or error.

Auditor's responsibilities for the audit of the special purpose project financial statements

[7] Our objectives are to obtain reasonable assurance about whether the special purpose project financialstatements as a whole are free from material misstatement, whether due to fraud or error, and to issuean auditor's report that includes our opinion. Reasonable assurance is a high level of assurance, but isnot a guarantee that an audit conducted in accordance with ISAs will always detect a materialmisstatement when it exists. Misstatements can arise from fraud or error and are considered material if,individually or in the aggregate, they could reasonably be expected to influence the economic decisionsof users taken on the basis of the special purpose project financial statements.

As part of an audit in accordance with ISAs, we exercise professional judgment and maintainprofessional skepticism throughout the audit. We also:

* Identify and assess the risks of material misstatement of the special purpose project financialstatements, whether due to fraud or error, design and perform audit procedures responsive to thoserisks, and obtain audit evidence that is sufficient and appropriate to provide a basis for our opinion.The risk of not detecting a material misstatement resulting from fraud is higher than for oneresulting from error, as fraud may involve collusion, forgery, intentional omissions,misrepresentations, or the override of internal control.

* Obtain an understanding of internal control relevant to the audit in order to design audit proceduresthat are appropriate in the circumstances, but not for the purpose of expressing an opinion on theeffectiveness of the Project's internal control.

* Evaluate the appropriateness of accounting policies used and the reasonableness of accountingestimates and related disclosures made by management.

* Conclude on the appropriateness of management's use of the going concern basis of accountingand, based on the audit evidence obtained, whether a material uncertainty exists related to eventsor conditions that may cast significant doubt on the Project's ability to continue as a going concern.If we conclude that a material uncertainty exists, we are required to draw attention in our auditor'sreport to the related disclosures in the special purpose project financial statements or, if suchdisclosures are inadequate, to modify our opinion. Our conclusions are based on the audit evidenceobtained up to the date of our auditor's report. However, future events or conditions may cause theProject to cease to continue as a going concern.Evaluate the overall presentation, structure and content of the special purpose project financialstatements, including the disclosures, and whether the special purpose project financial statementsrepresent the underlying transactions and events in a manner that achieves fair presentation.

[8] We communicate with those charged with governance regarding, BAKER TILLYamong other matters, the planned scope and timing of the audit and significant audit findings, includingany significant deficiencies in internal control that we identify during our audit.

[9] We also provide those charged with governance with a statement that we have complied with relevantethical requirements regarding independence, and to communicate with them all relationships and othermatters that may reasonably be thought to bear on our independence, and where applicable, relatedsafeguards.

1. GENERAL INFORMATION .

According to the Agreement between the Republic of Moldova and International Bank forReconstruction and Development (113RD) dated April 15, 2015, the Bank provided a Loan 8451 - MDin the amount of 40,500,000 US Dollars to the Republic of Moldova.

Project Development ObjectiveThe objective of the Project is to contribute to improved operational efficiency and financial viabilityof Tenioelectrica SA and to improve quality and reliability of heating services delivered to thepopulation in Chisinau.

Project Name: District Heating Efficiency Improvement ProjectLoan no.: 8451-MDFsigning Date: 15/04/2015Effectiveness Date: 14/08/2015Closing Date: 3/622Loan Aount:30/06/2020Loan Amont: USD 40,500,000.00

The beneficiaries of the Project will be:- The population of Chisinau at large through: (i) increased efficiency of the district heating sector,and (ii) increased reliability of district heating services.- The Moldovan district heating sector stakeholders, including Termoelectrica SA, as well asMoldovagaz and Chisinau-Gaz through Termoelectrica SA increased operational efficiency andimproved corporate governance.

The Project is to be implemented during 2015-2020, and comprises 3 components:Component 1: Investments for the District Heating System;

This component supports priority investments aimed at optimizing and modernizing theheat distribution network, with the objective of reduced heat losses, improved servicequality, and increased efficiency and security of supply of heat and hot water to end-consumers.The financing under this component will be provided for:- Modernizing selected pumping stations of Chisinau's district heating system to reduceelectricity consumption and provide for an efficient operation;- Rehabilitating selected segments of Chisinau's distribution network to ensurecontinued district heating service and reduced losses of heat and hot water- Replacing central heat substations with automated individual heating substations; and- Reconnecting of the selected public institutions, which were earlier disconnected, tothe DH system to improve the usage of the system

Component 2. Support for Streamlining Operations;This component supports the Government's decision to streamline operation and corporatestmucture of Termoelectrica SA, including closing down of the operation of CEIP-1The financing under this component will be provided for:- Ensuring the continuity of heating service provision to the area of Chisinau suppliedby C- through: (i) the connection of consumers to alternative heat distributionnetwork; and (ii) the construction of new pumping station;- Supporting the design and implementation of the Social Impact Mitigation Plan(SIMP) through> (i) financing severance payments for staff of Termoelectrica SAselected in accordance with terms and conditions of the SIMP, pursuant to the

Borrower's laws and regulations; (ii) carrying out Training activities to assist staffselected in accordance with the terms and conditions of the SIMP, in the pursuit ofnew employment opportunities; and (iii) designing and implementing grievancemechanisms; and

- Carrying out an Environmental Audit for CHP-1 site.

Component 3. Project Management and Technical Assistance;This component will provide technical and financial support for project management andfinances the following activities:- Carrying out Project Audits;- Carrying out the financial management and procurement requirements under the

Project;- Monitoring and evaluation of Project activities;- Providing capacity building and Operating Costs for the MEPIU;- Carrying out public awareness campaigns for dissemination of the benefits of energy

efficiency improvements and efficiently operating Chisinau's district heating system;- Providing technical assistance to Termoelectrica SA.

Project management

The Ministry of Finance, as the Governor of the Republic of Moldova, is the authorized representativefor the purposes of the Loan. The Loan is lent by the Ministry of Finance to Termoelectrica SA througha subsidiary agreement. The Ministry of Economy, as the responsible line ministry, has theresponsibility of project implementation and its fiduciary requirements with the support of theConsolidated Unit for Implementation and Monitoring of Energy Projects (MEPIU) of the Ministry ofEconomy. Termoelectrica SA will have to provide support in this process.MEPIU, as the fiduciary agent of the Ministry of Economy, has over ten years of experience inimplementing the World Bank and other donor's projects. The unit is staffed with qualified andexperienced professionals, both in technical, as well as in financial management and procurementaspects. Termoelectrica SA, as the successor to Termocom as DH system operator, is expected to havesubstantial experience and capacity in implementing investments in the DH system, as well as ensuringcompliance with the required safeguards.

2. PRESENTATION OF THE SPECIAL PURPOSE PROJECT FINANCIAL STATEMENTS

Basis of preparation

These special purpose project financial statements have been prepared in accordance with theInternational Public Sector Accounting Standard (the "IPSAS") "Financial Reporting under the CashBasis of Accounting" issued by the Public Sector Committee of the International Federation ofAccountants, and incorporate the following principal accounting policies, which have been consistentlyfollowed in all material respects and comply with the World Bank's Financial Management SectorBoard's "Guidelines: Annual Financial Reporting and Auditing for World Bank Financed Activities"(the "WB Guidelines").

Under the cash basis approach income (or expenditure) is recognized when cash is received (or paid)irrespective of when goods or services are received or provided.

The Project's approved budget disclosed by categories of expenses is presented below:

The reporting currency of these special purpose project financial statements is US Dollars(the "USD").

3. SUMMARY OF SIGNIFICANT ACCOUNTING POLICIES

Cash basis of accounting

The special purpose project financial statements are prepared on a cash basis of accounting. The cashbasis of accounting recognizes transactions and events only when cash (including cash equivalents) isreceived or paid by the Project. The special purpose project financial statements prepared under thecash basis provide readers with information about the sources of cash raised during the period, thepurposes for which cash was used and the cash balances at the reporting date. The measurement focusin the special purpose project financial statements is balances of cash and changes therein.

Foreign currency

Project accounts are maintained and transactions are made in USD, EUR and Moldavian Leu (MDL).Transactions denominated in other currencies are translated into USD as follows:

- Payments in MDL and EUR from designated accounts at the State Treasury are translated into USDat the conversion rate determined by the National Bank of Moldova (BNM) on the date of transaction.- Direct payments in currencies other than USD are translated into the reporting currency at theconversion rate determined by the World Bank on the date of transaction.- As at reporting date, cash balances denominated in MDL and EUR are translated into USD at theexchange rate established by BNM at that date.- Transaction and translation exchange rate differences (gain/loss) are reflected in the ProjectStatement of Designated Accounts.

The exchange rate established by BNM as at 31 December 2016 is I USD 19.9814 MDL.The average exchange rate established by BNM for the year 2016 is I USD = 19.9238 MDL.The exchange rate established by BNM as at 31 December 2015 is 1 USD - 19.6585 MDL.The average exchange rate established by BNM for the year 2015 is 1 USD = 18.8161 MDL.

Cash and cash equivalents

Cash and cash equivalents include cash on hand and due from banks, which can be converted to thecorresponding amount of cash in the short term.

Taxes

Calculation and payment of personal income tax and social security contributions from income of localstaff and consultants is made in accordance with the requirements and rates of the Tax Code of theRepublic of Moldova.

Project expenses

The expenses are recorded in the period when they were actually paid.

As per Loan Agreement signed between the Republic of Moldova and International Bank forReconstruction and Development (IBRD) dated April 15, 2015, for payments made prior to the date ofthe agreement except that, withdrawals up to an aggregate amount not to exceed USD 7,500,000 maybe made for payments made prior to the agreement date but in no case more than 12 months prior tothe agreement for eligible expenditures under Category I and under Category 2 unless the SIMP hasbeen prepared and adopted by the Borrower acceptable to the bank, pursuant to Section 1.A.2 ofschedule 2 of the agreement.

Sources of funds

The funds were provided by the World Bank to the Project by replenishment of special account orthrough direct payment to the end supplier of goods and/or services.
